Do you have a router?
yes I have a Belkin router connected and a wireless connection between both computers.

You can't use Homegroup to link Win7 and XP. It can only be used between computers that are running Win7. You will need to network the PCs the old-fashioned way.
Since one is Home, you will need to use simple file sharing.
Enable or Disable Simple File Sharing in Windows XP

And really simplify things, I make sure all computers I log into have the same user name and password.
And you need to go the same route with Win 7.
Homegroup just will not work.
I think this is Win7 Home Premium, and XP Pro, so it shouldn't be necessary to use simple file sharing.
Might well be at that.
I am still confused, Nick said:

So if I do not use Simple File Sharing how do I setup a connection between the two computers?
Also will I be able to share the printer?
Thanks

Hello wallie,
If you haven't already, please see the following:

Sorry Wallie, I didn't mean to confuse. I wasn't saying that you can't use Simple File Sharing, just that you don't have to. I never liked it myself, it's too simplistic and doesn't have fine enough control for me.
