I was WRONG! Windows XP Mode is able to do 16-bit color, but not 32-bit, (which is what most Windows users usually use).
256 color is 256 colors. 16-bit gives you up to 65,536 available colors. And 32-bit is up to 16,777,216 color variations.

Try Compatibility Mode next, like SuperSparks suggested.
